This article examines the foundations and limits of central bank independence at a time when this institutional arrangement, long considered settled in advanced economies, has returned to the centre of policy debate. The key finding is that independence is not an end in itself but rather a commitment device designed to resolve the credibility problem inherent in discretionary monetary policy. The effectiveness of central bank independence ultimately depends on political and fiscal conditions that lie beyond the institution’s control. Three main conclusions can be drawn from our analysis.
First, the case for central bank independence remains robust. The historical record (from the Great Inflation to the Volcker disinflation and the institutional reforms of the 1990s), the literature on time inconsistency and inflationary bias, and more than three decades of empirical research all point in the same direction: delegating monetary policy to an independent authority anchors inflation expectations and delivers lower and more stable inflation, without taking a persistent toll on real economic activity. Recent contributions strengthen this conclusion by showing that credibility is a transmission channel for monetary policy in its own right: central bank credibility constitutes a public asset that is accumulated gradually but quickly lost, the erosion of which raises inflation expectations.
Second, independence is a conditional delegation of power, not a form of insulation from democratic control. It is legitimate – and politically sustainable – only when exercised within a clearly defined perimeter: elected institutions set the objectives while the central bank has operational autonomy to pursue these objectives and accountability mechanisms ensure that this autonomy is publicly justified. The expansion of central bank activities since the global financial crisis has eroded this perimeter and left central banks vulnerable to political pressure: legitimate concerns about mission creep can be used to push for reforms that would replace accountability with direct political control. The most credible defence of central bank independence is therefore self‑restraint: a limited mandate, restricted tools and strong accountability rather than an ever-broader footprint that undermines the political coalition protecting the institution.
Third, a sufficient degree of fiscal discipline is a prerequisite for central bank independence. Statutory safeguards are necessary but alone do not suffice: de facto independence requires credible fiscal backing. The simulations presented in Section 5 illustrate this argument using the example of a fiscal expansion that is not (fully) backed by future surpluses so that the price level becomes the adjustment margin for public finances. As a result, monetary policymakers lose control over inflation and the economy enters a regime of fiscal dominance. In this case, the welfare loss turns out to be much greater than under a regime of monetary dominance, which is traditionally associated with central bank independence. The simulations further demonstrate that the mere risk of switching to fiscal dominance, which is allowed to grow along with the debt level, is costly for society as it feeds into inflation expectations and more than doubles the welfare loss, even if fiscal dominance never actually materialises. Longer-term debt mitigates, but does not eliminate, these costs; quantitative easing has partly eroded this buffer by shortening the effective maturity of consolidated public debt. Sound public finances are therefore not only desirable in their own right; they are also a precondition for effective monetary policy that itself depends on the institutional framework. In the euro area, where a single monetary policy coexists with national fiscal policies, this fiscal aspect takes a particular form. Although member states are subject to a common EU framework and surveillance by the European Commission and the Council of the EU, fiscal decisions and debt management remain primarily national responsibilities. While this fragmentation makes fiscal-monetary interactions more complex, it limits the ability of any single government to constrain the common monetary policy. Fiscal inflation is consequently more limited, but fiscal dominance cannot be ruled out altogether, particularly in the event of sufficiently severe or widespread fiscal stress.
These findings matter in the current environment which is characterised by high public debt and renewed political pressure on central banks. Preserving central bank independence depends not only on legal safeguards but also on a credible institutional and fiscal framework. The latter requires the exercise of discipline when it comes to the scope of central bank action, along with transparency, accountability and a fiscal trajectory consistent with monetary dominance. The relevant question in the coming years will therefore be not whether central bank independence is still warranted – the evidence reviewed in this article indicates that it is – but whether the political and fiscal conditions on which it rests will continue to hold. Building up the credibility of monetary policy took decades; preserving it will require continued institutional and fiscal discipline.
